What exactly are the laws regarding using a diver down flag in and around the monterey bay area?

I think the same applies there as anyplace around Calif. First off if you have a boat and you have divers in the water the Coast Guard requires that you fly the "Alpha" flag. Local custom also requires the red flag with the white stripe.
 
California State Law does define a dive flag, but does not require the use of such a flag by divers.

We dive there all the time without a hint of a flag.

A dive flag would be an unbelievable PITA in the kelp, anyway.

Local practice is for boats to fly the red with a white stripe dive flag, not the 1M rigid replica of an alpha flag, which is generally meant to mean a tethered (hard hat) diver.

Note that it is illegal to fly the red/white/red if you are not conducting diving operations,
so take it down between dives.
